There is a listing of local governments using Drupal. It would be great if people could add more examples. Currently, we have 130 local governments from 27 countries on the list.

eMuni CMS is a Drupal Distribution for Local Government
Community Site Design Group ( http://www.communitysitedesign.com ) is developing a distribution of Drupal for local government. eMuni Content Management System is a free distribution of Drupal.
The installation profile is unique is several ways. The distribution installer not only downloads and installs modules peculiar to local government and local government activities, it also 1) creates menus 2) sets module parameters and 3) creates default content for pages which double as a guide to aid installation and set up.
We're are also building custom modules for local government. Our most recent custom module is similar in purpose and function to Granicus' products for delivering video content of public meetings like city council meetings. PDF files of meeting agenda are rendered as text content on a meeting page next to the video player....all of this without leaving the city's own web site. See it in action here ( http://www.brisbaneca.org/city-council/2010-11-01 ). The City of Brisbane's website is the model and first implementation of eMuni CMS.
The eMuni Content Management System will be available for free download on the Community Site Design Website in its first version on Monday December 13, 2010. CSD Group will be providing training, support, hosting and maintenance for users of eMuni Content Management System as well as development, support, training, hosting and maintenance for Drupal projects in other non-local government industries.
Delta Stewardship Council using Drupal
I don't know if this qualifies as local goverment, but the Delta Stewardship Council based out of Sacramento, CA is using Drupal. We are at a regional level legislated by the state, not quite a State Department, but above the City Government level.
